It seems I misunderstood your question. Sorry about that.
If by "flat file system" you mean "a directory on dom0, where all
domU's files are located", then no, it's not possible. Not easily
anyway.

Using nfs root should be possible, but AFAIK RHEL/Centos5 has a bug
which prevents doing it easily.
