What OS you run on domU? Is it PV or HVM?

AFAIK, the new pv_ops kernel does not support adding memory online yet
(only balloon down and back). With older xenified-kernels (like
Redhat's kernel-xen), it should work with newer updates. I have RHEL
5.3 with bundled xen and Xen 3.3.1, both can balloon up correctly.

Older version (I can remember which one) doesn't work correctly, and
behaves similar to what you described.
