I think part of your issue is your menu.lst. Try adding another menu 
that looks like this and see what happens:
title Xen -- TEST SUSE Linux Enterprise Desktop 10 SP2 xen
    root (hd0,0)
    kernel /boot/vmlinuz-2.6.16.60-0.85.1-xen root=/dev/xvda1 vga=0x317 
noresume splash=silent showopts clocksource=jiffies console=xvc0
    initrd /boot/initrd-2.6.16.60-0.85.1-xen
