I am not a Xen expert; but, I have seen this error when building other software.

In my case it came down to the version of gcc installed not being able to generate code for the target (i686-xen-elf in your case).   You might want to peek in that config.log file and see what gcc command is failing and how.

In my case I was able to change the --target=blah part to match my system, but I don't know if that would work for you. You might also want to make sure your gcc can compile for i686.
