I dont have selinux policty/tools installed on the vm. Howerver I did follow your advice and disabled selinux in the grub config file:

   default=0
   timeout=5
   splashimage=(hd0,0)/grub/splash.xpm.gz
   hiddenmenu
   title RedHat Enterprise Linux (2.6.19-34.ELxenU)
           root (hd0,0)
           kernel /vmlinuz-2.6.9-42.27.ELxenU ro selinux=0
           initrd /initrd-2.6.9-42.27.ELxenU.img

Still I get the same kernel panic.

Try disabling SELinux in the config.
Set is to disabled...

In your /etc/selinux/config on your guest
SELINUX=disabled
